If there is money on the account, they deduct. If you have a second bank account or even a credit card as a secondary payment option, they will deduct it.
If you have no funds, then they will suspend the account from Xbox LIVE until payment has been cleared.
Is it paypal can only allow login, password before you can do any payment? My understanding it is not like credit card you can do payment with just the number and exp date.
PayPal have an option like direct debit, you have to authorise it but MS will most likely have that request in the payment procedure somewhere. You can cancel it at any time though. It's pretty much the same as when you use your credit card and have that automatic recurring payment every 12 months.
